MTD for Income Tax – preparing for the transition
Making Tax Digital for Income Tax is the biggest change to the tax system in decades. We look at the requirements for sole traders.
Making Tax Digital (MTD) for Income Tax Self Assessment (ITSA) will require sole traders and landlords to keep digital records and use MTD-compatible software to send quarterly updates of their income and expenses to HMRC.
While the mandatory start date has been phased, the requirement to move away from manual records and spreadsheets is a major shift for many small businesses. Choosing the right software, such as Xero or QuickBooks, and establishing a regular digital bookkeeping routine now will make the eventual transition much smoother and less stressful.
The quarterly update process
Under MTD for ITSA, you will no longer submit a single annual tax return. Instead, you will be required to submit summary updates of your business income and expenses every quarter. These updates must be generated and submitted directly from your MTD-compatible software. At the end of the tax year, you will submit an 'End of Period Statement' (EOPS) to finalise your business income, and a final declaration to bring together all your other income sources (such as savings or dividends) and calculate your final tax liability.
Digital record keeping
The core requirement of MTD is that your accounting records must be kept digitally. This means using dedicated accounting software or a spreadsheet linked to bridging software. You must record every individual transaction digitally; summary figures are not acceptable. The software must also maintain 'digital links' throughout the process, ensuring that data is transferred seamlessly from the original entry to the final submission to HMRC without manual intervention.
Preparing for the change
Transitioning to MTD takes time. Do not wait until the deadline to implement a new software system. Start exploring your options now. Cloud accounting software not only ensures compliance but also provides significant business benefits, such as automated bank feeds, easier invoicing, and real-time financial insights. Work with your accountant to choose the right system for your needs and ensure your team is fully trained on how to use it.
